WHY DOWE so often prioritise instant gratification over long-term goals, even when we know it's detrimental to our future?
This fundamental question, coupled with the surprising reality that many people default to the status quo, regardless of its suitability, exposes the limitations of traditional economic models. For instance, when presented with two options - a simple savings account with a modest interest rate or a complex investment portfolio with higher potential returns - most people opt for the former. Despite the fact that fixed deposits, while perceived as safe, often fail to outpace inflation, they remain popular, highlighting a deep-seated aversion to potential losses in more volatile investments. Behavioral economics combines psychology and economics to reveal how these biases operate.
These examples illustrate how cognitive biases distort decision-making.
Humans are not always rational actors; emotions, social norms, and psychological biases often guide choices. Behavioural economists like Daniel Kahneman and Richard Thaler have demonstrated the impact of biases such as loss aversion and present bias on financial behaviour. For instance, a lowly paid worker might prioritise hosting an expensive wedding for family honour, disregarding long-term financial implications.
Similarly, poor farmers may refuse to sell unproductive land due to status quo bias and emotional attachment, even when it could secure their family's future.
The reluctance of poor farmers to sell their land, despite its economic inefficiency, highlights the profound role of emotions and fear of uncertainty in financial decisions. For many, land represents security, identity, and generational legacy-intangibles that outweigh monetary considerations. Similarly, the lure of immediate stress relief through alcohol or other indulgences can overshadow long-term investments like a child's education.
These decisions, while seemingly irrational, stem from deeprooted cultural and emotional factors.
